Effective immediately the Embassy and Consular establishments in China are authorized to sell drafts on the Secretary of State for salaries, allowances and operating expenses of the embassy and consular offices to the Army Post Office at Kunming for United States currency. This will permit payment of salaries and allowances in United States currency and payees will be permitted to acquire Chinese currency therewith by the most advantageous means available to them. Certificates required by Note 5, Section I¡V19, of the Foreign Service Regulations should invariably be submitted. Please report immediately whether the Army Post Office at Kunming is agreeable to and has sufficient United States currency on hand for encashment of aggregate drafts to be presented monthly.

Reference my 2005, October 22 and previous on reverse Lend-Lease. On October 26 Foreign Minister informed me he had discussed matter with Finance Minister and had no objection to my seeing latter personally. I was unable obtain appointment till yesterday when Atcheson and I saw Kung and carefully outlined situation, referring [Page 570]to basic Lend-Lease agreement, proposals for reverse Lend-Lease, needs for our Army stated by Somervell now to be approaching 500,000,000 Chinese dollars monthly, situation arising out of official exchange rate which finds cost of airport and other facilities provided by our Army 8 to 10 times costs in United States, reaction and criticism likely to result from this situation, needs of American civilian agencies in China, and necessity of Chinese cooperation in establishing equitable and realistic basis for meeting financial needs of American military and civilian agencies in China either by implementation of proposed reverse Lend-Lease or by adequate special exchange adjustments.

Kung was affable and friendly but, while assuring me that he and Gissimo and Chinese Government are disposed to do anything possible to help American Government, he gave no indication that matter has in fact had serious study or that any realistic and satisfactory solution will soon be forthcoming. He made it plain, he has no intention of changing present artificial exchange rate, and as to reverse Lend-Lease said he had been surprised that American Army expenditures were of such magnitude as suggested by Somervell, commented that while China would study whether it could give financial aid to us in present situation China might have to turn again to United States for further financial assistance (tending to confirm a suspicion I have had for some time that before long China will be asking for another loan), and as to my intimation (see your 1565) that authorization has been given for our civil agencies temporarily to make use of same facilities as our Army in obtaining Chinese currency, that is by use of U. S. currency in China, said he had no objection but queried whether this might not lead to Congressional criticism and also intimated that U. S. currency [from?] Army forces is finding its way to Shanghai and to the Japs.

Saw Dr. Kung yesterday and asked him for quotation on price at which Chinese Government would be willing to make CN dollars 400,000,000 monthly available to United States Government. We had long and amicable conversations though Kung tended to be evasive except toward close. He reviewed Chinese financial situation at some length, claiming that change in official rate would undermine confidence in fapi and accelerate rise in prices, to which I replied Treasury was not raising question of official rate and that it made no difference to internal prices whether United States Government expenditures were financed at price of 20 to 1 or of 100 to 1. Kung, after commenting that experts could understand that but not laymen and that it was impossible to keep secret price at which Chinese Government sells fapi to us, stated that China has advanced CN dollars 3,000,000,000 since outbreak of Pacific war for constructing airports and providing transportation facilities, et cetera, for USAAF, that China was preparing to ask us for another loan, and that any increase in the expenditures for USAAF would merely mean an increase in amounts he would ask for.

At this stage I mentioned the three alternative methods of payment indicated in your point 3 (re your 1672 of November 20th). Kung first rejected all three and offered as alternatives:
(a)
His going over USAAF expenditures with Generalissimo and General Stilwell¡Xwhich he is to do in near future¡Xfinding out where it was possible to cut them: and agreeing to bear a proportion, which he did not specify, under reverse Lend-Lease. I pointed out that reverse Lend-Lease negotiations had been protracted and that it might take some time to conclude them, to which he claimed that his Government had already decided to agree in principle and that agreement might be consummated in near future.
(b)
His not objecting to Treasury shipping U.S. currency to China to be sold in black market, adding that sales in quantity would push down price. But he did not recur to this suggestion in his final offer.

For 4A see my comment on 2 (a) above; for this reason alone¡Xnot to mention fact that Kung would not specify what proportion of our expenditures China would be willing to finance under reverse Lend-Lease¡Xit is not worth serious consideration as an alternative, though it may be as a supplementary measure. As for 4B:
(a)
It is clear from above conversation and from other sources that China does not contemplate selling much gold and that Kung does not expect us to be able to raise anywhere near enough by this means to cover our expenditures. However, with the exertion of sufficient pressure it might be possible to push the sale of gold to the point where it would yield an appreciable part of our needs.
(b)
As for price of 40 to 1, it is miserably low. I suggest that Treasury ask for at least 100 to 120 to 1 in which case it might be possible to settle finally at not less than 80.

Yesterday¡¦s conversation with Kung (Embassy¡¦s 233, February 3) followed receipt by Brigadier General Hearn of message from Generalissimo for the President in which mention was made of decisions having been taken on our proposals. Kung presented a lengthy memo and conversation lasted almost 2 hours. Present in addition to Hearn and myself were Political Vice Foreign Minister,66 Political Vice Finance Minister (O. K. Yui), Dr. Edward Acheson and Counselor Atcheson.

Kung gave lengthy explanation of Chinese position, repeating long since familiar argumentation and desiderata, his central thesis being (1) any financial arrangement for joint U. S.-Chinese contribution in financing of our Armed Forces here involved equation which to the public would constitute change in official exchange rate and it was impossible for Chinese Government to alter official rate without ¡§breaking China¡¦s economic backbone¡¨; (2) U. S. was furnishing Britain, Russia amounts of lend-lease aid that were astronomical compared to aid furnished China notwithstanding America¡¦s principal enemy is Japan; (3) increasing expenditures by U. S. Army in China were increasing inflation and Chinese Government could not cover such expenditures because increase in note issue requires progressive [Page 869]increase in currency reserves. Kung also made extraordinary statement that American half billion dollar credit had been utilized in war effort and had in fact been repaid through expenditures by Chinese Government of CN dollars 10 billion for our military (see our 166, January 26) and he endeavored to correlate the problem presented with ¡§promise of President Roosevelt¡¨ which he did not specify and with postponement of the Burma campaign.

2. In an addendum to Kung¡¦s memo it is stated that cost of construction ¡§and other expenses¡¨ for airfields now being built in Chengtu area will be paid by U. S. Government from U. S. lend-lease funds pursuant to understanding previously reached but that China will, as demonstration of desire to assist, bear the cost of land required for fields.

It seems clear to us that Kung¡¦s remarks reflect the Generalissimo¡¦s (1) disappointment and resentment at failure to obtain a further American loan and at postponement of Burma campaign and possible disappointment and resentment on other counts and (2) reluctance to cooperate arising out of such disappointment and resentment intermixed with characteristic stubbornness and ignorance in economic matters. We are giving careful study to the whole question, in consultation with Hearn, Acheson and Adler with view to formulating recommendations to Washington for our next move.

During the conversation Hearn pointed out that Chinese want us to increase our Air Force in China and in order to do so we must have air fields which cost money; thus to follow Kung¡¦s remarks to logical conclusion only to avoid increasing inflation would be not to spend more money and build air fields but to cut down operations of U. S. Air Force. Hearn also said that Army was in urgent immediate need of CN 200 million to furnish barracks at air fields under construcion in Chengtu area (he mentioned that Army was for example having to pay U. S. dollars 95 for one wooden chair). Kung said that he could arrange to advance sum needed but that it was not available in China and would have to transport bank notes from India¡Xwhich Hearn agreed to do. While we do not consider it a matter of concern it should be reported that Kung, in speaking more lightly around tea table of possibility of China¡¦s economic collapse some time in future, asked what would happen if China should make peace with Japan and commented Japs had been making ¡§some very good offers.¡¨

6. Generalissimo¡¦s message to the President mentioned that Chiang and Madame Chiang were leaving for ¡§Hunan Front¡¨. There is at present no ¡§Hunan Front¡¨ and according Chinese sources Chiangs are going to some mountain retreat ostensibly to give Madame a rest. [Page 870]Their departure just at this time raises question whether it is designed to avoid discussion of our problem or any immediate change in Chinese position, as Kung cannot of course act in matter without Generalissimo¡¦s prior approval. (It is understood that Generalissimo¡¦s message was sent forward by Hearn yesterday.)

Summary. There has been bitter criticism by some Chinese of the Central Government¡¦s administration of the airfield construction work near Chengtu. It is charged that land has been taken without payment, that owners of land adjacent to the projects have had to pay a special tax and that conscripted labor was being insufficiently paid. It is reported that unpaid laborers in or near Chengtu have staged a riot. The criticism is directed against the Chungking authorities, but some Chinese admit that the Chinese authorities at Chengtu might be inclined to divert popular resentment against Americans. Although these projects are supposedly secret, knowledge of them is apparently widespread among Chinese at Chungking who speak of fields being built to provide facilities for 2,000 planes. One Chinese source states that it is reported that owners of land needed for this project are being paid a price equivalent to one-third of the value of their land and that during a recent riot by land-owning peasants in the Kwanghan (northeast of Chengtu) area the district magistrate was killed.
